Excess cash in the eurozone banking system is shrinking fast enough to create a new and increasingly crowded relative-value trade, as hedge funds bet that Euribor will rise faster than ESTR and widen the gap between the bloc’s two key funding benchmarks.
Eurozone Euribor-ESTR Spread Widens as Reserves Fall
That matters because the spread is becoming a direct market price for the European Central Bank’s quantitative tightening campaign. As the ECB lets bonds mature without reinvesting the proceeds, it is draining reserves from the system and gradually removing the cushion that kept short-term money-market rates pinned down. The economic consequence is straightforward: less surplus liquidity means banks must compete harder for funding, and that pressure usually shows up first in Euribor, which reflects borrowing expectations, before feeding through to broader financing conditions.
Sentiment Indicators
The excess-liquidity stockpile has already dropped to about 2.13 trillion euros from a peak of 4.75 trillion euros in 2022, a decline of more than 55% in roughly four years, according to ECB data. July’s ECB survey also showed many banks believe tighter regulation is already constraining — or soon will constrain — their ability to raise funding. For investors, that combination turns an obscure funding spread into a cleaner expression of a bigger macro theme: Europe is moving from a world of abundant reserves to one where liquidity scarcity itself can be traded.
Barclays’ Rohan Khanna called it “the most clean, easy and visible way” to position for a possible liquidity problem. That is exactly why the trade is drawing attention from hedge funds including Citadel and Schonfeld Strategic Advisors, according to people familiar with the matter. The mechanics are simple: investors use futures to bet that the Euribor-ESTR spread will keep widening, especially in contracts expiring next week, where the move has been most visible.
The near-term risk is not a sudden funding crisis. It is a slow tightening of conditions that nudges banks away from market borrowing and toward ECB facilities such as MROs and LTROs, which still carry stigma. ING strategist Benjamin Schroeder said lenders continue to prefer market financing. But if reserves keep falling, that preference may become more expensive to maintain, and ESTR could drift lower relative to Euribor as banks lean more heavily on central-bank backstops.
For investors, the message is bigger than one basis-point spread trade. The ECB’s liquidity withdrawal is likely to keep rewarding those positioned for higher front-end funding stress, stronger bank reliance on official facilities, and eventually wider dispersion across European financials. The best setup now is to watch the Euribor-ESTR gap as an early warning signal: if it keeps expanding, the market is telling you Europe’s easy-liquidity era is ending faster than consensus expects.
